As blockchain can symbolize some physical possession, it is no surprise that precious metals are making their way into digital markets. The tokens link gold, silver, and other metals to online markets, and maintain unambiguous "physical to online" links that are safely stored. Their online characteristic however relies on strong technology and reliable custody, legal rights, and regular verification of the physical reserve assets they are based on.

Tokenization Connects Physical Metals With Blockchain

The tokenisation process involves creating blockchain tokens from the rights of stored precious metals that can be easily transferred between wallets, exchanges, and financial applications. Typically, each token is a tokenized amount of metal in the custody of a professional custodian in a secure and insured vault. Thus, investors can have direct access to physical commodities through the digital channels without having to personally handle storage, delivery, security and insurance, etc.

Today, how this structure can function efficiently between established public blockchain networks are shown through gold tokens like PAXG and XAUT. They are issued by their issuers who tie the tokens to a certain amount of bullion; independent audits and records serve as proof of the claimed physical backing. However, holders rely on issuers, vault operators, and redemption systems as there is no direct control or protection of the stored physical metal that blockchain offers.

Fractional Ownership Expands Market Access

Tokenized precious metals can be divided into very small portions, meaning that investors don't have to buy whole bars of precious metal. This arrangement reduces entry barriers and enables smaller investors to get direct exposure to the price of gold, silver or other metals. As a result, tokenisation can provide increased global market access, whilst maintaining the investment value of the physical commodity.

Fractional ownership also enables investors more flexible portfolio management, as this allows them to move positions without having to make physical sales, storage or delivery arrangements. Furthermore, tokens can be sent anywhere in the world and users can easily make cross-wallet, cross-exchanges, and cross-DEFI transactions.Access and redemption, however, remain subject to local requirements, access to the platform, identity requirements and the platform issuer's physical terms and conditions.

Round-The-Clock Markets Improve Liquidity

Blockchain markets are also open 24-hours a day and tokenized metals can trade around the clock, outside of normal business hours for commodity markets around the world. This has enabled investors to react quicker to events, and move assets between regions without having to wait for markets to reopen. Quicker settlement may also eliminate delays associated with commodity trading processes such as brokers, clearing houses, shipping, paperwork and others.

But it doesn't mean that there is always constant and seamless liquidity, stable price and execution in times of extreme market stress. Prices of the tokens may trade at a premium or a discount to the spot prices and spreads, slippage and transaction fees may be greater in thin markets. Thus, while flexibility is better with internet-native access, there remain factors to consider with regard to market quality: demand, liquidity, price, and reliable exchange systems.

DeFi Gives Precious Metals New Utility

Tokenized metals can be used as collateral in DeFi, enabling investors to borrow money without the asset being the commodity. They can also enable the implementation of trading pairs, settlement tools, and other financial applications based on programmable blockchain assets. With the right decentralized financial protocols and services, gold and silver can therefore take on other roles, beyond being simply an investment.

The difference with physically backed tokens as compared to derivatives, perpetual contracts and leveraged products which only track movements in metal prices is that these tokens are backed by an actual metal token. These products have different legal rights and risks and consumers must differentiate ownership rights from indirect exposure in the financial markets. In addition, the price feeds, reserve details, and liquidation process of lending protocols should be precise and transparent to ensure a safe and effective management of the lending.

Transparency Helps, But Trust Remains

Transfer visibility can be provided by blockchain records and reserve systems can be used in comparing the number of tokens in circulation with the number of physical metals stored in a reserve. Independent audits, bar records and evidence systems can enhance investor confidence due to the increased disclosure of asset support and custody. Furthermore, a set of tools that support the linkage between physical and verified digital billed metals can be useful for ethical sourcing initiatives as they can help facilitate multi-complex global value chains.

The likelihood of transparency cannot, however, remove all of the danger, as it may have an effect on the token holders themselves by means of fraud, seizures, operational problems and regulation changes. Smart contracts can have vulnerabilities, and bridges, wallets, and other applications can have additional technical and security issues. Lastly, precious metals can be made ‘Internet-native’ but their legitimacy will still rely on trusted physical backing and institutions.
